Spot market: basics and trading strategies

The cryptocurrency spot market is one of the key segments of trading digital assets. Its popularity is due to its high volatility and opportunities to profit from both the growth and fall of quotes. However, not every trader understands its nuances.

In this article we will consider in detail what this market is, the specifics of spot transactions, differences from margin trading and practical recommendations for building effective trading strategies.

Spot market definition: what is it and how does it work?

The spot market is an open platform for instant buying and selling of financial assets such as cryptocurrency, stocks, commodities, fiat currencies and bonds. All transactions are performed online.

The process is as follows: a trader places an order to buy/sell a certain volume of assets at a price he/she sets. This order gets into the general queue of orders.

As soon as a counter offer with a suitable price is found, the transaction is automatically executed. Funds are debited from one account and credited to another. After that, the bought or sold funds are immediately at the traders’ disposal.

Thus, the whole process takes literally fractions of a second. This allows participants to quickly open and close positions, reacting to the slightest fluctuations of asset rates.

Unlike the futures market, where assets are delivered in the future, in the spot market the buyer pays the seller immediately and receives the purchased asset without delay. In essence, it is a cash-paying market. This is how the popular NASDAQ and NYSE exchanges work — if you buy a stock there, you instantly own it.

On a «cryptospot», major exchanges — Binance, OKX, Coinbase and others — usually act as intermediaries. They provide all the necessary infrastructure for convenient and safe coin trading.

However, there is also an OTC spot cryptocurrency market. On it, users directly, without intermediaries, conclude buy/sell transactions of digital assets.

Let’s understand spot trading: basic principles and rules

When starting to trade on the spot cryptocurrency market, it is important for every trader to understand the basic principles of its functioning and the rules of transactions. This will help to avoid typical mistakes, minimize risks and build effective trading strategies.

Principles of cryptocurrency spot trading

The first key principle is the high volatility of coin rates due to the lack of price benchmarks. Let’s imagine: Bitcoin has fallen sharply from $51,000 to $49,000 and on the basis of this you decided to make a purchase. However, its actual purchase price may fall even further when your order is executed — for example, to $47,000.

The second basic principle is to take market volumes into account when making trades. Let’s say you place an order to buy 10 BTC at $49,000 per unit. However, only 5 BTC are available on the exchange at the target price. Therefore, half of your order will be executed at the target price, and the other half will be executed at a higher price.

Spot trading rules

An important rule to keep in mind is paying commissions to trading platforms. For example, on Binance the commission is 0.1%, that is, when making a purchase of $100,000, you will pay $100 commission. This nuance should definitely be taken into account when calculating the profitability and risks of transactions.

Another essential rule is the use of stop-losses to minimize risks. Let’s say you bought 1 ETH at the price of $1,500 with the expectation that the asset will grow. But the rate went down. In this case, you can set a stop-loss at $1,480 dollars in advance. After its triggering, an order to sell 1 ETH will be opened, which will minimize losses.

How exchanges and the OTC market work

Spot trading in cryptocurrencies can be conducted both on specialized exchange platforms and with the help of direct OTC transactions between counterparties. Let’s take a closer look at these options.

Centralized crypto exchanges

Centralized exchange venues (CEX) are the most popular option for spot trading of digital assets. Among their advantages:

  • High liquidity, allowing to promptly open and close transactions to buy/sell coins.
  • Convenient platform interface, availability of mobile applications for market monitoring and trading.
  • A wide range of analytical tools for analyzing charts and building strategies.
  • Access to leveraged trading and use of advanced trading orders.

However, CEX has disadvantages: risks of hacking and loss of funds from deposits, the need to pass KYC, as well as the presence of transaction fees.

Decentralized crypto exchanges

Unlike CEX, decentralized exchanges (DEX) operate based on blockchain and smart contracts. These platforms have a number of advantages over their centralized counterparts:

  • Higher security of funds as there are no single vaults that can be hacked.
  • Increased privacy due to lack of KYC procedures and user identification.
  • Low or no transaction fees. Payment goes directly to the blockchain miners.

However, DEX has disadvantages, such as insufficient liquidity, low speed of transactions due to the peculiarities of the blockchain and limited functionality of trading interfaces and analytical tools.

Over-the-counter trading

Finally, there is the option of direct P2P cryptocurrency trading between counterparties.

Over-the-counter trading is potentially more favorable due to:

  • Flexibility in choosing the terms of transactions, the ability to customize pricing regardless of exchange quotes.
  • Higher speed and convenience of conducting large transactions due to the absence of liquidity restrictions of trading platforms.
  • Lack of strict requirements for the identification of the parties and a high level of confidentiality.

But there are also risks of fraud, lack of guarantees of the transaction, and the difficulty of choosing a reliable counterparty.

Pros and cons of spot trading

Spot trading has both its advantages and certain disadvantages. Let’s analyze them both in detail to understand in which situations a spot is preferable and when it is better to pay attention to other instruments.

Pros of spot trading:

  • Full price transparency. Unlike derivatives markets, rates are based solely on supply and demand at any given moment. There are no additional influencing factors such as interest rates or peculiarities of futures contracts calculation.
  • Simplicity and clarity of the amount of risks and rewards. Based on the purchase price of the asset and current quotes, it is easy to calculate the possible profit or loss.
  • The possibility of long-term investments without the need for constant monitoring of positions. There are no risks of margin calls and forced liquidations.

Minuses of spot trading:

  • Inconvenience of storing some crypto-assets, risks of theft and hacking of digital wallets.
  • High volatility of exchange rates makes it difficult for entities using cryptocurrency as a means of payment or investment instrument to plan their expenses.
  • Lower return potential compared to margin trading and leveraged crypto derivatives trading.

Conclusion

Cryptocurrency spot trading is one of the key and most dynamic segments of the digital asset market. This model is characterized by extreme transparency and high speed of transactions, as the rates are formed solely on the basis of current supply and demand.

Trading can be conducted both on specialized exchange platforms, which is convenient for novice traders, and directly between market participants, which is preferable for more experienced players.

Due to the high volatility of cryptocurrency rates, the key point in building trading strategies is a careful analysis of the current market depth and the mandatory use of protective stop-losses.

Despite some limited profitability potential, spot trading still remains one of the popular tools in the crypto market due to its simplicity and ease of use.
